Thanks to all the responses especially to Mark Olson and Michael Arndt.
The problem lied in the /etc/nsswitch.conf file. I use DNS for the name resolution service. Once I added dns after the files in hosts: in System2
System2:/etc/nsswitch.conf
hosts: files dns
It wroked just fine. But the weird thing is earlier I could rcp and rlogin without using passwd to any systems from System1 but not to System2. And I can do the same thing from System2 to any Systems including system1. The only problem was rlogin rsh and rcp from System1 to System2. which is solved now.
